This paper investigates empirically the explanatory power of book-to-market equity ratio(hereafter BE/ME) for average stock return by one-way fixed effect model of panel regression. For the purpose of the research the data of non-financial firms listed in security market of Korea exchange during the period of July, 2003 to June, 2013 are used. The 25 portfolios, in which pre-beta and firm size are controlled, show as follows: First, pre-betas don’t seem to affect on average returns, but on the whole firm sizes have the negative relationship to average returns. Second, both pre-betas and firm sizes generally have a positive effect on post-betas. Third, there is no relationship between pre-betas and average firm sizes. Fourth, pre-betas and average BE/MEs have no pattern, but firm sizes negatively affect on average BE/MEs. The results of panel regression for overall sample report that market beta, firm size, and BE/ME ratio have significantly negative, negative, and positive relationship to stock return respectively. And firm size affects much, but market beta less on the estimated explanatory power of BE/ME ratio. Therefore, these results imply that investment by using suitable variables can make higher returns. The results of quartile analysis suggest as follows: First, in the monthly return quartiles, there is no consistently related variables to stock return. Second, in the post-beta or firm size quartiles, only firm size has the systematic effect on stock return. Third, in the BE/ME quartiles, the post-beta and firm size are consistently related to stock return. This findings suggest that it can make higher future returns to invest considering different variables in different situations.
